Given the choice I'd always opt for separate systems for a variety of reasons.

i dont see why running two hardrives and using a boot manager isn't just as good? it would be much easier for me rather then unplugging each system when i want to use the other

2 hard drives would be a good idea if you would otherwise have to physically switch the computers around to change Operating System. You can dual boot, without having to change the Windows installation on the original hard drive (assuming Windows is already installed).

With this method one drive will be secondary, and where is LILO put on? since my primary drive is currently my windows installation and i would like to leave it that way. Also say i was to remove one of the OS's and didn't need LILO no more then how would i remove it(not sure where LILO is put on)

I have all three setups mentioned above. I have no problems with any of them. Its what you have to work with that determins what setup works for you.

LILO will go in the boot sector of the primary master hard drive, replacing what Windows put there.

To remove LILO you can boot from your Windows XP CD and go to the recovery console and type "fixmbr" and it will remove LILO.
